Same for me: Xalan-J 2.1.0 bin dist, JDK 1.3.0, Xerces-J 1.4.1 bin 
dist, WinNT4 SP6a.

My output is:

<?xml version="1.0" encoding="UTF-8"?>

I also attached the files I use which cause the error. Problem is 
that the output goes to one of those systems that has no option 
for encoding, but requires UTF-8 :(
