You should have 
<xsl:stylesheet........>
  <xsl:param name="password"/>

  <xsl:template match="......
     ..
    <password><xsl:value-of select="normalize-space($password)"/></password>
    ...

But this is more of an XSLT question than a Cocoon one: perhaps you should be 
checking these things out on the Mulbery XSLT list.
